I figured this was going to take a while so I decided I'll show the progression here. I haven't even started checking out the 8x8 deal. I'm still working on the likeness and the colors.
Heres my reference:

Its Avey Tare from my favorite musical group, Animal collective.

His face is longer then that. His hand looks a little small too.
Is he casting a spell or smoking?

You were right, thanks. And he's casting a level 4 wizardry spell.

I think colors shouldn't be a big problem. You're obvious using them fairly responsibly. Though going back will prove to be tedious, I suggest you start working on the restrictions now.

Haha, never thought my favorite band would crossover to this forum. Likeness is pretty great so far, though I'd say he has more hair on his head - something you're hinting at with the background, but isn't obvious at first. His posture is also not as good as your rendering, which is probably due to his hunched-over "live stance" that he's been doing for years. Or maybe the bad posture came first. But in any case, I think it's an important part of his likeness.

Good likeness, nice colours, quality as expected from you.
Now some crits.
I think it's not good to obfuscate the hand like that. I would suggest to go for some kind of transparency effect with the light green/yellow/cyan perhaps. Would be challenging with the restrictions, but doable.
I think the light from the hand on his face does not reflect the shapes very well atm and could be more pronounced. Atm you keep to the lighting of the source image quite close. I would try to deviate from it a bit, make it more dramatic.
Looking forward to see progress on this. I always enjoy seeing people doing C64 stuff :)
